As I get, it creates a virtual drive specifically for Q4OS and programs, so Windows can't use the space, amount of it I chose as the installation size and the space is being ignored as long as it doesn't run out. I'm pretty much confused how exactly it works, so I'd appreciate if someone could explain it to me

This is the size of loop image file created on a Windows drive. The loop file contains the complete Q4OS installation, so it means the space for Q4OS filesystem.
